Hi, I mounted a Tamiya RS540 on my son's RC10 World's Kit and noticed that the bearing notch on the motor protrudes so much that the pinion gear can't mesh with the spur gear correctly. Am I using the wrong motor? Please help.

You probably have a re-release Worlds car that needs an extra spacer between the top gear and the slipper plates. A very common issue in these kits. Otherwise, if the back slipper plate is not in contact with the motor plate, you could use a spacer place between the motor and the motor plate to solve the issue.

That motor has a large shoulder. Is that slipper assembled correctly? I don't remember the spur gear being that close to the motor plate. In any case, do not be afraid to only use half the width of the spur tooth. With that slow motor it will be ok. This was a trick we used to gain speed in stock classes, less friction on a narrow spur.

What motor should i be using? I don't want to spend alot, as this is for my son to drive around the back yard.

If you want to stay with a brushed setup you could try a Reedy Radon motor. I forget the specs, but it might be worth a look.

at our v nats I had to space my brushed mod motor back 2mm just so it wouldn't rub on the spur

I use RS-540's quite a bit on RC10's. To get the correct spacing, I use two washers on each screw inside the motor mount. This will move the motor back enough to get good gear contact.
